Most people would guess based on gut feeling, or just pick whichever adds up to more money on paper. By the end of this guide you'll be able to answer that question with actual numbers, and use the same method to work out whether a bike, a car, or solar panels are worth buying too.

Let's start with the first idea.

1. Cash Is What Actually Matters

Forget the profit numbers you see in reports. What really counts is cash: money that actually lands in your pocket, or stays there because you saved it.

Think of it like a fruit tree. A company, a project, or even a personal decision, is the tree. The trunk and leaves look nice, but the only thing that feeds you is the fruit: the cash it produces.

Cash coming in means you receive money (salary, rent, dividends, sales). Cash saved means you keep money you would otherwise have spent (a lower electricity bill, cheaper fuel, less maintenance). Both count as positive cash flow, and both put you ahead. When you forecast cash flows, you include money you earn and money you no longer have to spend.

2. Why Future Cash Is Worth Less Than Cash Today

A pound, or a dollar, in your hand right now is worth more than the same amount promised in a year or five years. There are three reasons for this:

You could use it today to earn more money, by putting it in a savings account or investing it.
Prices usually rise over time, so inflation eats into buying power.
There's always some chance the future money never arrives, because things go wrong.

This is called the time value of money. Because of it, we discount future cash: we shrink it down to show what it's really worth today.

3. Back to the £5,000 Question

Here's the scenario from the start of this guide. A friend owes you £5,000. They offer two ways to pay it back, and you have the option to invest your own savings elsewhere at 4.5% a year, a realistic return for spare cash sitting in a decent savings account. Which option is actually worth more?

Option 1: £2,500 at the end of year one, and £2,500 at the end of year two.

Option 2: £500 after six months, £2,000 at the end of year one, another £500 six months after that, and £2,000 at the end of year two. On top of that, your friend buys you a £5 orange juice when they make that final payment, to say thanks for your patience, which is £5 of cash you don't have to spend yourself.

Both options add up to £5,000 in cash, plus the £5 orange juice in Option 2. If money today were worth the same as money tomorrow, you probably would be indifferent between the two proposed payment plans. But that's not the case, so look at some maths and learn how to shrink these future cash payments so we can work out what they are actually worth today in Year 0!

Lay out the periods and the cash flows. Because Option 2 pays out every six months, we need four periods rather than two: 0.5 years, 1 year, 1.5 years, and 2 years.

Work out the discount factor for each period. This happens in two stages: first raise (1 + r) to the power of the number of years, using r = 4.5% (0.045), the rate you could earn on your own savings, then flip that number over (1 divided by it) to get the discount factor.

Multiply each cash flow by its discount factor, and add up the results. Here it is laid out separately for each option:

Option 2 is the better deal, worth £25.42 more today than Option 1, even though the two options add up to almost the same amount on paper. The reason is timing. Option 2 pays part of the money after six months and again after eighteen months, while Option 1 makes you wait a full year for each payment, and money that arrives sooner is worth more. Even without the orange juice, Option 2 would still come out £20.84 ahead, purely because of when the cash lands. The orange juice adds the remaining £4.58.

That's the whole idea of discounting in one example. Now let's slow down and build up each piece properly, starting with how to choose the rate you discount at.

4. How to Pick the Right Discount Rate

The discount rate is the percentage return you need to make a deal worth your while, given the risks involved. Here's the easiest way to think about it.

Start with the safest thing in the world. Governments, in the US, UK, or elsewhere, borrow money by selling bonds. These are considered very safe because governments can print money if they really have to, in order to pay you back. Hence the term a "risk-free" investment. The interest rate on safe government bonds is called the risk-free rate. Right now it sits around 4% (this rate moves around from time to time, but that rate would be the starting point for all investment analysis).

Then add an extra percentage return for risk. Anything riskier than government bonds needs to pay you more to make it worth the worry. That extra bit is called the risk premium.

A safe rental flat in a good area might only need a small risk premium, maybe 2% to 4%.
A single company's shares, or a new business project, might need a bigger risk premium, 5% to 10% or more.
Something very uncertain, like a new tech startup or a speculative idea, needs an even bigger one.

So your personal discount rate is the risk-free rate plus the extra return you personally need for the risk you're taking.

Some rough starting points:

Money in a normal savings account or safe government bonds: use around 4% to 5%.
A balanced mix of shares and bonds, like a normal pension: try 7% to 9%.
Something riskier, one company, a side business, solar panels on your roof: 8% to 12% or higher, depending how sure you are.

If the investment feels safe and boring, use a lower number. If it feels exciting but scary, use a higher one. You don't need to be exact. Pick a reasonable number and test a couple of others (say 8%, 10%, 12%) to see how much it changes the answer. That's what professionals do too.

5. The Simple DCF Recipe: Forecast, Discount, Add Up

Step 1. Forecast the cash you will get, or save, each year. Any cash payments you avoid as a result of an investment decision should be captured as a cash inflow.

Step 2. Pick your discount rate (see above).

Step 3. Shrink every future cash amount back to today's value:

Today's value of future cash = Future Cash x your Discount Factor [1/(1+r)^t]

Step 4. Add all those present values together. That total is what the whole thing is worth right now.

If that number is bigger than the price you have to pay today, it's probably a good deal. If it's smaller, you might want to skip that decision, since it isn't financially attractive.

6. Why This Way of Thinking Works

Once you get used to asking what cash something will actually put in, or keep in, your pocket over time, and what that's worth today, you make better decisions about:

Big purchases, like a car, home improvements, or education
Whether to take a new job or start a small side venture
Investing in shares, property, or anything else

It stops you being fooled by "it will go up in value" stories and forces you to look at the real money story. You're forced to think clearly about the cash something will actually produce for you, adjusted for time and risk, and the same logic works for personal decisions, investments, businesses, and projects.

DCF is the most fundamental way to value anything with a stream of cash flows that can be estimated, which is why professionals rely on it so heavily.

You pay £1,599 for the bike today (cash paid).
You stop buying train tickets because you ride the bike to work, so you save money (cash saved).
A Zone 4 monthly railcard costs £246.60 per month, and TfL raises fares 5% every year.
The bike is assumed to last 5 years.

At an 8% discount rate, the total value today of all future savings is about £13,000. Minus the £1,599 you pay today, the NPV is about +£11,400. That's a strong yes: the bike pays for itself in well under a year.

Example 2: Should I Buy a Car?

The financial effect of this decision:

You buy a new Toyota Yaris today, on finance.
You put down a £4,000 deposit and pay £370 a month to finance the car.
You stop buying train tickets because you drive to work, so you save money.
The same Zone 4 railcard applies: £246.60 per month, rising 5% a year.
A car that doesn't earn you money is a liability, so you decide to drive part-time for Uber to claw some of that back.
You're busy with work, so you plan 9 hours of driving a week (Uber pays around £14 an hour after fees).
You'll also need to cover insurance, fuel, and maintenance.
After 5 years you sell the car, and perhaps get a new one.

At an 8% discount rate (the same rate as the bike example, for comparison), the total value today of the net cash flows is about £11,100. Minus the £4,000 deposit, the NPV is about +£7,100. On these assumptions the car pays for itself too, though by a smaller margin than the bike, since the finance payments and running costs eat into the Uber income and the ticket savings.

Example 3: Should I Install Solar Panels?

The financial effect of this decision:

You pay £8,000 to have the panels installed.
You save £1,200 a year on bills.
The panels are assumed to last 5 years, to keep this comparable with the other two examples.

At a 10% discount rate (solar sits in the riskier band from Section 4), the total value today of the savings is about £4,550. Minus the £8,000 installation cost, the NPV is about -£3,450. On a 5-year view, this one doesn't pay for itself.

That result says more about the horizon we've chosen than about solar panels as such. Most panels are guaranteed for 20 years or more, and running the same £1,200 a year of savings out to 20 years would flip the NPV strongly positive, similar to the bike example. If you're using this one for a real decision, it's worth re-running the numbers over the panels' actual expected life rather than 5 years.
